  Homeowners facing risk of foreclosure are not being spared the lash of taxes despite the fact that for the last two years there has been no end to their suffering. As the real estate market floundered the value of their properties tumbled. Many have gone underwater with loans being heavier than the worth of the mortgaged properties. The tyranny of ARM loans has crippled many. Others have to been forced to take recourse to short sale to avoid the ignominy of foreclosure; after having endured all this there is waiting for them mega tax bills.

This is now the sour fate of nearly 35,000 residents of California who have opted for short sale in 2009. In a short sale the property is sold, after getting the nod from the lender, for an amount that is less than the loan due amount. This loss is shouldered by the lender who forgives the gap. The previous homeowner can walk away without a debt. The banks give the green signal after calculating that for them this recourse is cheaper for them than proceeding with the foreclosure measure.

But the state government is viewing the loan forgiven as income for the borrowers; hence it is taxable. But perhaps it is stretching the imagination too far to make this into taxable earning.

It is widely known today that from the middle of 2000 the value of property was intentionally inflated beyond real limits. Thus when the bubble burst and real estate dropped down to ground reality the value of the house turned out to be far less than what it had been calculated at the time of taking the loan. Those who had purchased towards the closing years of the boom were especially hard hit.

A federal tax law was initiated to give relief to those who opted for short sale in 2007. It was expected that the California Legislature would conform to it. But the matter is still pending. 15th April is the deadline for filing tax returns. Prior to that the legislature is expected to pass two pending bills – AB1799 and SB X614 sponsored by Roger Niello (Republican/Fair Oaks) and Ron Calderon (Democrat/Montebello) respectively. But it is doubtful if it can be done timely so as to give tax relief to the borrowers.

The homeowners of California have suffered beyond permissible limits. They should not be made to endure this further indignity of having to dole out thousands for a non-existent income because of a peculiar logic harboured by the tax authorities.
